In game terms, a memory wipe means reverting the droid back to its factory standard. That means stripping the droid of all of its skill improvements--deleting all of its extra and added experience--and reducing its skill codes to the point of character generation.
Memory wipes are not a perfect method for the droid owner because the droid will lose some efficiency if the droid has built up a lot of experience.
This is addressed in Timothy Zahn's novel, Heir to the Empire. R2 units that serve the fleet of X-Wing squadrons are routinely wiped (re-set to factory standard) because they can grow in such a way that talking and integrating with different spacecraft becomes difficult. The two machines grow together.
In Luke's case, his X-Wing needs maintenance, and he has to haul R2 down to the repair bay so that the workers can use that particular R2 unit when working on Luke's particular ship. No other R2 unit can do the job. I imagine that this also means that the way R2 has matched the computer brain of Luke's X-Wing, there should be a bonus to some of the functions that include the droid and the starfighter?
